I'll throw my two cents in here. With a normal router, if your bit is dull or you stay in one place too long, then the bit starts burning. The cure? Move along faster with the router (too fast, and you tear out chunks of wood or foam), and try a sharper bit.
For the Dremel tools, you might try the things listed above, but you might also try spraying the bit with something like PAM, it is made to keep things from sticking at high heat levels, so maybe it will do the trick for you.

I use a 1/8" straight router bit (think it's like #650) & have cut out letters with it, designs & shapes & even made raised lettering without any issues of melting. Also I put mine on a very high speed.

Bit # 561 I think, the multi-cutting bit, is the one I use with great success. Never any melting, cuts foam like butter and allows for intricate patterns. I think the router bits are a bit too bulky for what you need IMHO.

I find it really tough to go straight with a dremel, maybe I'm just too loosey-goosey. I haven't tried it yet, but I read here about using a woodburner? That got my hopes up, and I do mean to try it.
